Many business owners apply for loans or lines of credit without any thought to their own personal credit histories. They mistakenly believe the loans made to their businesses will have no impact on their personal credit and that they cannot be personally liable for the business loan. Unfortunately, however, this is not always true, and sometimes you can be personally liable for a business loan or line of credit. You should be aware of how and when a business loan will affect you personally.
First of all, your personal liability depends on the type of business you run. For example, the owner(s) of a sole proprietorship or partnership are not legally set up for the business to take responsibility for its own credit history and liability. If you own one of those two types of businesses, loans or lines of credit that you obtain are placed not only in the name of the business, but also in the name(s) of the owner(s).
However, if you own a corporation that is properly structured -- or if you have a Limited Liability Company (LLC) -- you are not personally liable for a business loan or line of credit. The business assumes all responsibility for the loan or line of credit, and the business is responsible for paying it back. Should the business default on the loan, the owners and board of directors cannot be held personally responsible.
Those are the basics, but it is usually a little bit more complicated than that.
The owners of an incorporation or LLC can be given personal liability for a loan or line of credit if the lender requires a "personal guarantee". This usually means that the company is either too young or doesn't have sufficient credit history for the lender to feel comfortable making the loan or line of credit in only its name, so the business owners accept personal liability in the event that the business defaults.
For example, let's say that you own a brand new corporation that just opened its doors three months ago. Money is starting to wear thing -- as it usually does in the first five years of a business' life -- so you head to the bank and request a $500,000 loan. Since the business has only been open for three months and you likely have other outstanding loans, the bank may require you and any other owner to personally guarantee the loan.
Avoid this if at all possible.
The only thing that might get you out of paying the loan should your business default is by declaring bankruptcy, and this should never be an attractive option. When you personally guarantee the loan, your business' inability to pay it back will not only reflect negatively on the business credit report, but also your own, and anyone else who accepts personal liability. The bank can then come after you for the money, which would not be a pleasant experience.
Carefully think through the prospects for your business before taking out a loan or line of credit. Realize that if you accept personal liability -- or if it is required -- you could be putting your own credit in severe jeopardy. It is much better to secure a business loan with collateral or some other method than to personally guarantee it and to accept responsibility.
